I have a EPIA-M 1000 with 512mbDDR and 40gb 4200 and just freshly formatted with XPsp2 and updates. I only installed drivers for the board and video codecs of CCCP, divx, Ac3. I'm using VLC and MPC both seem to have "lagging" problems as well as slow within windows.
Here are some Screen Shots of what is happening. Basically its at 100% just by playing a video.

Any ideas on why it is so slow? Maybe the harddrive as its only a 40gb 4200rpm.

It's not so much how many services you have running, it's how much CPU they're collectivley using that slow the performance.
Looking at your taskmanager screenshot, it's Mplayer that's sucking the usage of the CPU (it's on 98%). You mentioned that VLC was laggy as well. Try running VLC without mplayer open and see if that goes up to around 98 as well. If it is, then it's possibly somethign common to both programs ie. codecs.

uninstall your mpeg codecs..and just use your comp and see if that makes a dif. it cant be your cpu..any problem with your cpu and your comp shouldn't even be functioning...then try and install a codec pack onto your comp..io have the same cpu..160gb hd and 1 gb of mem..i play mp3s and gps at the same time..im using roughly about 53% cpu then..the max i hit is 78 ish and thats when i change songs..i know my specs aren't similar to your but in the end..your using way to much cpu..and it really shouldn't be that high..
DONT reinstall windows xp..eliminate programs one at a time beforehand...
I would check if you have proper directx installation. Overlay settings in particular.

Are you using an external USB soundcard? I know when I switched to a USB soundcard over a PCI one on my M10000 mp3 playback was close to 50% and video playback was super high. DVD, forget it. I was able to do it all with a PCI soundcard and an IDE dvd drive with much lower CPU usage.
