are you slipstreaming anything/adding drivers to the package.... try not doing that and see if it doesnt come up with the err...
why dont you use vmware or vpc to install it, save on your CDs

I just tried it again. The more I take off the more ESC I have to press. After the installation the system reboots and goes into the blue screen and hangs.

I've only had this problem once, but never with an XP install. Nlite messed up my windows 2000 during slipstreaming sp4. But all my XP strips have worked flawlessly. Original, SP1 and SP2. What CD burning program are you using to burn your ISO?
Are you pointing to the I386 directory being used by your machine ? Or are you pointing it to the XP cd's I386...
nLite, cannot make an XP from your current machine.. You must copy the CD to your HDD then point nLite to that directory...

5 cds later, I thought it would be cheaper to use VMware. I point it to the installation cd which has i386, didnt add any additional drivers.
I am pretty sure you have to copy that cd to your hard drive first. I don think it can operate correctly if you are pointing to a rom. I made 4 Nlited cd's last night and didnt have a single one fail.

Step 3 - XPLite from LitePC
The next step for me was pruning back the OS using XPLite from LitePC. The first thing you should do is "disable" Windows File Protection in the aptly named "Window File Protection" tab (screenshot). If you don't, you'll find windows constantly complaining about missing files. I removed most components including those Advanced Components you can get to show up by changing the default settings (screenshot). Be careful though, since you'll likely remove the System Restore feature which gobbles up a lot of space, but prevents you from doing something completely irreversible. See my review on XPLite for more information on how to use the product. Make sure you reboot a couple times afterwards to remove any system restore points.

I had a similar problem when I first started. I think the problem is that the directory you name as having the install "Gold" files gets changed through the nLite process. If you try again, and select different options then you get this error. I made 5 coasters before starting again by copying the installation files again from the CD to disk and trying to nLite again.
I would suggest that you try the process from the start with the experience you now have of using nLite, and create a new ISO. This solved the problem for me.
